Communicable diseases pose financial risks that cannot be modeled in the same manner as non-communicable diseases, as an individual's risk of infection depends on the number of infected individuals within the population. Consequently, conventional insurance premium calculation methods that rely on fixed mortality and morbidity rates are insufficient to capture the dynamics of infectious disease transmission. This undergraduate thesis establishes a mathematical relationship between the SID (Susceptible–Infected–Dead) epidemiological model and a multiple-state insurance model based on a continuous-time Markov process by demonstrating that the in-state probabilities of individuals in the Markov model satisfy a system of differential equations identical to that of the SID model. Therefore, the deterministic representation of the SID model and the stochastic representation of the Markov model yield equivalent results.

Based on this mathematical relationship, an infectious disease insurance model with three states is constructed, namely susceptible as the insured state in which premiums are paid, infected as the insured state in which healthcare benefits are received, and deceased as the absorbing state that triggers the payment of a death benefit. Net premiums are calculated using the equivalence principle for four insurance benefit schemes. Numerical simulations using parameters adapted from the literature indicate that higher contact rates among individuals lead to higher net premiums, whereas higher disease-induced mortality rates result in lower net premiums.
