This research aims to examine the ability of tax-based fundamental-the ratio of tax-to-book income--to predict earnings growth, and also compares whether ratio of tax-to-book income has better predicting ability than cash flows and deferred taxes. This tax fundamental reflects both temporary and permanent book-tax differences as well as tax accruals, such as changes in the tax valuation allowance. This research is using taxable income because the information obtained from the taxable income has more possibilities to be manipulated. This research find that the tax-to-book income ratio predicts subsequent up to two¬ years earnings changes for each basic years, both before and after the implementation of Pernyataan Standar Akuntansi Keuangan (PSAK) No. 46 in 1997. For the pre-PSAK No. 46 period, tax-to-book income had better predicting ability rather than cash flows and deferred taxes. Conversely, for the post-PSAK No. 46 period, cash flows has the highest predicting ability among those three variables. This might be that during the observation period in 2001 up to 2004, a number of companies were stabilizing the amount of taxable income to reduce present value of future valued taxes. However from an additional research, this leads to a conclusion that the tax information strongly related to subsequent with earnings-price ratios and unrelated to contemporaneous stock return.
